Sheogorath or the Mad God was always the Hero of Kvatch but with multiples existences and body, he is making fun of other Deadras like Dagon where he just have to slay his cultists and his Dremora to win.
But why God ? Is the Hero of Kvatch so powerful ?
Yes he is a god, because of the infinite stats glitch.
But why he is Mad God ?
Because of the Eternal Pain, the Adoring Fan who destroyed the mind of Sheogorath by just his existence.

At the end of TES IV Oblivion, I just automatically assume HOK became the Daedric Prince of Madness. Skyrim seems to hint that it is true due to his obsession with Cheese so I'm satisfied with that.
OP, the correct answer is: did you play that expansion for Oblivion? Do you want that to have happened? It can certainly be read that way.
Do you want to interpret the vague statements in Skyrim when you meet Sheogorath to mean that happened? They can certainly be read that way.
However, while works such as Oblivion, Skyrim or Shivering Isles each exist as a self-contained story as well as part of a series—it's not hard to imagine someone plunking down in front of someone else's Oblivion save-game and playing, to the extent it's possible, only Shivering Isles content, getting quite a bit out of that story all by itself and using context clues to build a mental image of the rest of the Hero of Kvatch's life—the writers were careful to craft parts of the scripts referring to other games to allow for such readings but without requiring those parts to be read that way.
Sheogorath is a clear opportunity to do this in a script, because his lines can be full of "wacky" non-sequiturs. I haven't found that sort of "wackiness" genuinely amusing in a script in any medium since I was about twelve years old or so, but it's certainly an effective vehicle for ambiguous references to other games.
The way I see it, the hero was only standing in for sheogorath while he was on “vacation” after finally ending the greymarch process. Not hard to believe Sheo eventually “acquired” all relevant knowledge from the temporary sheogorath when he returned to the role after a while. Plus, the player is an adventurer so it would be a shame to be tied down to the shivering isles for all eternity. Might have left after a few years ruling and that leads into sheogorath’s quest in Skyrim to return to rule in the possible absence of the hero of Kvatch (who I like to think is the Dragonborn and Nerevarine). As for memories of what he mentioned, he is a Daedric prince. He was present (even if just as Jyggalag) for the events of Oblivion or might just be all-knowing enough to know what has happened, so his mentioned events aren’t evidence against him being the original sheogorath.
I see it as the Hero of Kvatch had ascended to Godhood by taking on the position of Sheoggorath while the old one went to cultivate/contemplate on his divinity (Next step). But it isn't Chinese Immortal Cultivation so it might not be the case.
The thing Sheogorath is a personality. Jyggalag was feared by the daedras. So he was cursed and become Sheogorath. So when an era ends Sheogorath becomes Jyggalag and destroys the shivering isles. Then he becomes Sheogorath and recreates it. So when the hero of kvatch defeats Juggalag when the era ends and he changes from Sheogorath to Jyggalag, The daedric prince of order(Jyggalag) is freed from the curse of changing into Sheogorath and the curse goes to The hero of Kvatch
I Vaguely Rember Finding out that the Sheo in Oblivion isnt the 1st... I have a not pad somewhere on the "5 Faces of Sheogorath" But i Cant seem to rember where i put it (Bad Habbit i know) once i find it ill link it with this post but yes ES4's Hero is the New Sheo (The 5 Faces was about 1st Sheo (I Think) the 2nd Sheo, The 3rd Sheo (Hero of Kvatch), Jyggalag and the Sho Guy from Blades.) However i cant rightly rember if anyone has any idea what im on about please link me even if i was just super confused at the time!
TLDR Yes he'sthe New Sheo, but i think he is the 3rd...
I tried Editing my Post but it seems to not have worked? Basically if memory serves correct i was thinking of Arden-Sul when it comes to the "1st Sheo"
